It may be that the image you're using exceeds the forum limits. When you go to upload the image, right near the Upload button, there should be some text which read similarly to:
Note: The maximum size of your custom image is 100 by 100 pixels or 64.0 KB (whichever is smaller). Make sure your image doesn't exceed those limits.

If it's too big, open it with a photo editing program like MS Photo Editor and re-size it. Save it with a different file name, then try again.
